Babylon Labs Proposes Native Bitcoin Collateral for Aave V4
Babylon Labs' Aave V4 proposal enables native BTC collateral without bridging, but introduces a potential WBTC pool deficit outside Aave's existing deficit coverage framework.

Babylon Labs has published a governance proposal to integrate native Bitcoin as collateral on Aave V4, allowing BTC holders to borrow without wrapping or bridging. Risk analysis reveals the mechanism introduces a potential deficit in Aave's WBTC supply pool that falls outside the protocol's existing deficit coverage framework.
Details
On October 14, 2026, Babylon Labs submitted the [ARFC] proposal on the Aave governance forum. Using Trustless Bitcoin Vaults (TBV), borrowers lock BTC in self-custodial Taproot UTXOs directly on the Bitcoin blockchain — no custodian, no WBTC creation, no bridging required. On liquidation, Aave's Hub borrows WBTC from the pool to pay liquidators immediately, while an arbitrageur later repurchases the vault by returning WBTC plus interest.
The risk: during the escrow period, WBTC pool suppliers effectively finance the liquidity gap. If the vault value falls short of outstanding WBTC debt, a deficit arises — and it falls on those same suppliers. Crucially, WBTC draws under this mechanism sit outside Aave's existing deficit coverage framework, which currently covers only WETH, USDC, and USDT. No dedicated WBTC backstop fund has been specified in the proposal.
Six auditing firms — including Coinspect, Zellic, and ABDK — have completed overlapping reviews, with a re-audit planned before mainnet launch. The next steps are a Snapshot vote followed by an on-chain AIP with finalized risk parameters after community discussion.
What It Means for Markets
If approved, BTC holders would gain trustless DeFi borrowing against native Bitcoin without any custodial risk — a meaningful expansion of DeFi liquidity. Babylon currently oversees mechanisms with roughly 40,772 BTC (~$3.37B) staked. The unresolved question is the size of any WBTC reserve fund; until that is addressed, WBTC pool suppliers would be taking on a new category of risk. Aave founder Stani Kulchov's participation in the forum discussion suggests the proposal has a realistic path through DAO governance. For live BTC price, see CoinLab.
